It is very important for Private investors to understand how to use options to insure their portfolios against loss. This can be achieved with the use of Stock Option Derivatives.

Look at Stock Option Derivatives as an insurance policy for your Investment Portfolio. With portfolio values greater than car and house values it is sensible to insure your portfolio like you would insure your other precious assets.

If you hold mutual funds or unit trusts, I would suggest buying a Stock Index Put option, or if you have individual shares, buy a stock Put Option for the shares you hold. Both products are similar but one is based upon a movement in the index while the other is based on the price movement for the individual stock.

The definition of an option is a right to buy (Call Option) or to sell (Put Option) a given number of shares at an agreed price (Strike Price) at a given date in the future (Exercise date). Don't listen to anyone who tells you that Options are risky. They aren't if you know what you are doing. Only buy options. Don't sell options as this would expose you to unlimited risk. When you buy an option, your loss is limited to the premium you paid, similar to an insurance premium.

To protect yourself against loss in value of your portfolio, buy a Put option with a strike price close to the price at which you bought your stock. You will then have to work out how many put option contracts you need to buy in order to fully protect yourself. In the US, an option contract is for 100 shares, whereas in the UK it is for 1,000 shares. If you thus have 1,000 shares of a stock, you need to buy 10 put option contracts in the US and in the UK only 1. You will then have to determine how long you want the option contract to last. We will pick 12 months. So pick the put option contract with the Exercise date that most suits your requirements. This Put option contract will thus give you the right to sell your shares at the strike price if the share price drops below the agreed strike price.

You do this because if there is a drop in the price of the share below the exercise price, you can sell at the strike price which is higher. This limits your downside risk. If the share price is higher that the strike price, you don't exercise the option and hold the shares or sell on the open market at a higher price. Either way you are insured against a loss in value of your portfolio.

Remember don't listen to people telling you Options are risky, educate yourself and Options may just help you protect our wealth.
